Dear Sir: In compliance with paragraph 6 of Section I6 of Article 2 of the Banking Law, I am giving some suggestions for amendment to the laws relating to banks, credit unions, and small loan companies by which our financial system may be strengthened and the interests of the public better safeguarded. When the present Banking Law was enacted in August, I9I9, effective Jan. I, I 920, it was thought to be one of the best banking laws of any state in the union. In fact, the best features of the banking laws of all the other states and of the National Banking Act were incorporated in it. Our law has been amended from time to time since. The present law and amendments, however, were not made retroactive. Our bankers and those who have given the matter study realize that the bad banking practiced prior to Jan. I, I920 had sown many of the seeds of trouble which we have been reaping for the past ten years. Then, too, at that time inflation was at its height and deflation has been on since. The banks were adjusting themselves normally to the problems of liquidations, and but for the Bankers Trust Company debacle of I926, when more than one hundred of its affiliated banks closed within two weeks, breaking down the confidence of the people in our banks generally, conditions would not have been so unfavorable. ELEVENTH ANNUAL REPqRT VII At the beginning of the year 1930 steady improvement in the banking situation was apparent and very few failures occurred in the first six months of the year, but during the fall, due to low prices of farm products, poor collections, abnormal decline in deposits, pressure brought to bear upon banks to liquidate their bills payable, inability to renew or secure extension of them, and the epidemic of bank failures in adjoining states, a number of banks were forced to close. Under our law a bank is defined to be insolvent when it cannot meet its demands in the ordinary course of business. A bank finds itself in a precarious position when its creditors demand cash settlement and it cannot collect from its debtors cash on demand. If for any of a number of reasons, sound or otherwise, the public decides to deny the bank its confidence there is nothing for it to do but close its doors, even though it may be solvent. The lot of the banker in sections dependent largely upon agricultural prosperity has been difficult. If a community is in distress its bank cannot escape the consequences. The fact that such a large proportion of banks that have failed were of small capital does not indicate that they failed because of a lack of capital. Most of them, at least, had sufficient capital for the business they were undertaking to do. If they had had a larger capital they could not have employed it profitably or safely in the community which they undertook to serve. Does the failure of a bank with capital of less than one hundred thousand dollars indicate that the day of small banks is over? That all of our resources are to be concentrated in the city banks and that the country banks-are to die? I do not think so, for I do not believe that the smaller towns in Georgia are either dead or dying. There is no need at the present time for the number of banks which we had in 1920, but there are, all over Georgia, plenty of good small towns which have sufficient business to support a bank and which are entitled to banking facilities. In these towns, a wide-awake, well managed bank cannot only survive but can make good profit for its stockholders; many of them VIII DEPARTMENT OF BANKING are doing so. It has been suggested that the day of the independent small bank is over, that chain banks or branch banks or both will in the near future take the place of the independently owned and managed banks. In my opinion, this would be most unfortunate. A bank should be owned by the people whom it serves if it would perform its best service for its community. It should be a community institution, responsive to the needs of the community, interested in building up the community and fostering its local enterprise. An independent bank in the small community serves a distinctive purpose. It should be continued and it is entitled to receive and should have the full support of the community in which it is located. With this support and with good management and modern methods a bank in a small town can and will succeed. As an example of this, there is one town in Georgia of less than three thousand population which supports four banks and all of them are making money. The fact that so many of these smaller banks have closed does not mean that there is no place for them. They have been on the firing line. They have borne the brunt of a long, hard campaign. It is the private in the ranks who goes down rather than the General in the rear. The casualties in a war are in the advance guard, the picket line, and not in the support and reserve. If th<> front line advances, the support and reserve advance. If the front line retreats, the support and reserve must retreat. It is said that the large banks have succeeded and are making large profits, piling up great surpluses, but let us not forget that the small banks have been supporting the large banks during the years. There is a greater need today in Georgia for small banks than large ones. Under our banking law, a bank is required to carry as a legal reserve r 5% of its checking deposits and 5% of its time deposits, on the theory that such a reserve will take care of normal demands but under abnormal conditions such as have existed for several years in Georgia, a reserve of even so% of deposits has been found in some cases to be inadequate to meet the demands of nervous and frightened depositors. As a result the banks of our State, especially in agricultural communities, have been unable to function as they were intended to function, liquida- ELEVENTH AKNUAL REPORT IX tion has been forced and loans have been denied those who needed them and deserved them. This has only aggravated the depression existing. If the economic pressure were relieved it would relieve the banking pressure. The following suggestions are respectfully submitted: I. Article I, Section 3 should be amended, defining branch banks as follows: "The term branch, as used in this section, shall be held to include any branch bank, branch office, branch agency, additional office, or any branch place of business located in the State, at which deposits are received, or checks paid, or money lent." 2. Article 6, Section I should be amended so that when a bank reduces its capital to make good an impairment that the stockholders of the bank should be liable for twelve months, in the event of failure, up to IOo% on the par value of the stock before the reduction. 3 Article 7, Section I4 should be amended by striking out said section in its entirety in order that there may be uniformity of method in filing claims. 4 Article 7, Section I9 prescribing the order of paying debts of insolvent banks should be amended in the following particulars: (a) To provide that cashier's checks and bank exchange drafts purchased for cash or with check on the bank shall rank with depositors. (b) To provide that taxes accruing after closing shall be payable in the order of taxes due at the time of closing. (c) To specifically provide that deposits due the State of Georgia, counties or municipalities shall rank as common deposits and payable on the same basis as other deposits. X DEPARTMENT OF BANKING 5. Article 10, Section 6 should be amended to provide that the Secretary of State in renewing ba.nk charters granted by special act of the General Assembly shall include in such renewal that said charter is being extended subject to all the provisions and requirements of existing laws. This amendment is suggested for the purpose of clarifying the status of legislative charters which have been renewed from time to time. 6. Article 19, Section 12 should be amended to specifically provide that loans to firms of officers and directors must be amply secured in the same manner as loans to such persons individually. 7 Article 19, Section IJ should be amended so as to define and limit loans to a municipality, county or other political subdivision of the State and the discount of warrants issued by them. 8. Article 19, Section 15, dealing with real estate loans, should specifically provide that such loans should not exceed 2o% of the bank's capital and unimpaired surplus. 9 Article 19, Section 23, as amended August 25, 1927, which limits the amount a bank may invest in bonds and securities to 25% of its capital and unimpaired surplus, should be amended to provide that a bank may not invest more than 25% of its capital and unimpaired surplus in "any one issue" of investment secunties. In other words, I am of the opinion that this limitation as it now exists, works an undue hardship on some of the best banks in the State and should be modified in some way. I am further of the opinion that banks should not invest depositors' funds in foreign bonds without first obtaining the approval of the Superintendent of Banks. 10. In my annual reports of December JI, 1927 and 1928, I made the following recommendations, which I renew: Regulation and Supervision of Trust Companies. In my opinion there should be a comprehensive trust company act passed. The present situation with regard to trust companies in this State is not at all satisfactory, either to the trust companies themselves or to the Department of Banking. The Gen- ELEVENTH ANNUAL REPORT XI eral Assembly, at its 1927 session, adopted an act for the regulation of trust companies which is a step in the right direction, but which leaves much to be desired. This act places all trust companies organized under the General Trust Company Act of r898 under the supervision of the Superintendent of Banks. The Act as construed by the Attorney-General applies to such companies whether they exercise banking powers or not, and regardless of whether they receive deposits or engage in banking business. It also places under the supervision of the Superintendent those trust companies which exist under special acts of the legislature adopted prior to the amendment of the Constitution in 1892. The principal difficulty of the present situation, however, is with regard to those corporations which are not banks or trust companies, but which are engaged in similar business directly competing both with banks and trust companies and which are generally regarded by the public as banking institutions. These corporations existing under charters granted by the Superior Courts frequently accept savings deposits in large amounts and to all intents and purposes are banks. They are under no sort of regulation and there are no safeguards whatever thrown around them. In my opinion, Georgia needs a comprehensive act regulating trust companies. Our act of I 898 does not meet the situation. It is not a modern Trust Company Act. The amendment does not make it so. Such an Act should make some provision for the regulation of investment and loan companies which receive savings deposits and carry on business virtually as banks or independent legislation to cover this particular class of corporations should be adopted. In addition to the above, I suggest the following: That the laws governing Trust Companies and Banks which have Trust Company powers be amended so as to require such Banks and Trust Companies to segregate all assets held in any fiduciary capacity from their general assets and to keep a separate set of books and records showing in proper detail all transactions XII DEPARTMENT OF BANKING engaged in on account of trusts committed to them; and that no bank shall receive in its Trust Department deposits of current funds subject to check or to deposit checks, dr~fts, bills of exchange or other items for collection or exchange purposes; and that funds deposited or held in trust awaiting investment shall be carried in separate account and shall not be used by the bank or trust company in the conduct of its business unless it shall first set aside in the Trust Department bonds of this State or of the United States, or other securities approved by the Superintendent of Banks, and in the event of the failure of such bank or trust company the owners of the funds held in trust for investment shall have a lien on the bonds or other securities so set apart in addition to their claim against the assets of the bank; and that such banks. and trust companies shall be authorized to execute bonds for the protection of trusts when required to do so by the laws of this State; and that the oath required of an executor, administrator, guardian or other fiduciary may be made on behalf of such bank or trust company by the President, Vice-President, Cashier or Trust Officer thereof; and that it shall be unlawful for any trust company or bank having trust powers to lend to any officer, director, or employee any funds held in trust by it, and that any officer, director, or employee making such loan or to whom such loan is made shall be guilty of a felony and subject to a fine not exceeding $5,ooo.oo, or to imprisonment for not more than five years, or to both fine and imprisonment in the discretion of the court. These provisions are substantially the same as are required of National Banks exercising trust powers under the provisions of the Federal Reserve Act. In my opinion they throw a necessary safeguard around trust funds. At the present time the law does not require that trust funds shall be kept separate or separate books and records kept for trust departments. With the rapid increase in trust business it is desirable that the method of handling such business should be prescribed and that trust estates should be more rigidly safeguarded than they are at present. I I. Proper support and maintenance of the Department of Banking should provide for competent and efficient supervision. ELEVENTH ANNUAL REPORT XIII You will note from Exhibit "B", a statement of receipts and disbursements for the year 1930, that the receipts for the year, including small loan fees of $6,o8J.J5, were $47,436.70 and the disbursements were $46,709.24, leaving cash on hand at the end of the year $727.46. The income of the Department proper is derived from the fees charged operating banks, and based upon the resources of the banks. The minimum fee charged a bank is $2o.oo and the maximum is $5oo.oo. Due to mergers, closing, and reduction of resources, this income has been constantly reducing since 1920, when there were 617 banks in operation with resources more than double the resources of the banks at the present time. There are certain overhead expenses which are necessary regardless of the number of banks under supervision, if the Department is to be maintained on an efficient basis. Under the present plan the banks themselves pay for supervision and the charges made are as high as they should be. It is suggested that the Department be put on a straight appropriation basis. 12. The Legislature in 1927 passed an amendment prohibiting the establishment of branch banks. At the session in 1929 some of the sponsors of this amendment felt that they had gone too far in this respect and a movement was started to permit branch banking again. The sentiment, however, against branch banking growing out of the Bankers Trust Company debacle back in 1926, when more than one hundred banks closed within two weeks, was so strong the bill to allow branch banking received very little support. A number of the officers of the larger banks who desired to engage in branch banking were very active in the effort to amend the law and permit the establishment of branches. It was found, however, that even if Georgia should permit branch banking no National Bank nor State Bank which was a member of the Federal Reserve System, would be able to engage in branch banking because it was forbidden by the Federal Reserve Act except in cities of certain population and within the city of the parent bank. I desire to call your attention to the fact that there is pending in Congress a bill to permit National banks to engage in branch banking without regard to State laws. If the next Congress, which meets in December, should XIV DEPARTMENT OF BANKING pass such legislation, the State banks in Georgia would be at a disadvantage and this disadvantage could not be relieved until the convening of the Legislature in 1933. I am frank to say that I am open-minded on the question of branch banking. I do not believe Congress will pass a law permitting National banks to operate branch banks within states which by law prohibit State banks from operating branch banks. Branch banking under certain restrictions should be permitted. There are a number of small towns in the State which have no banking facilities which could be afforded to them if branch banking were permitted. 13. That Section IO of the Credit Union Law be amended by requiring all credit unions to pay to the Department fees for examination in the same manner that fees are now paid by the banks. Such fees should be fixed on a graduating scale, depending on the resources of the credit unions. 14. Section IO of the Small Loan Law of Georgia should be amended to provide that all licensees under the law shall be required to submit annual reports of condition to the Licensing Official on such forms and under such conditions as he may prescribe.
